Can machine learning predict stock returns? In Gu, Kelly, and Xiu’s 2020 Review of Financial Studies paper, the answer is yes, but strictly as a forecasting tool, not as a causal explanation. Using the full universe of U.S. listed stocks from 1957 to 2016, along with 94 firm characteristics, 8 macro variables, and 74 industry dummies, they construct over 900 baseline signals and evaluate every model strictly out of sample. The best performers are trees and shallow neural networks, with performance peaking around three hidden layers rather than in deeper architectures. The key limitation is also the key lesson: these are predictive measurements, not economic mechanisms, and much of the signal is weak and noisy at the stock level, becoming clearer only when aggregated into portfolios.
